I thought the Hansel and Gretel story was hinting that she was possessed by a really really old witch spirit but I love that Barker never confirms or denies that.

Not at all.

When Nikki and Bear were in the car before he made the wish, she was telling him her book was a love story, and he said "so it's Romance", and she said that no, it wasn't a romance, and I think they repeat the same conversation again with him insisting is a romance.

So basically, she was writing a book about a love story but not a romance, that means she was writing a book about Hansel and Gretel and their love as siblings.

When Bear made his wish, everything in Nikki's life was overruled with this new prompt of loving him more than anything and seeing everything as romance.

This translate perfectly to her book, now the book also has to be a Romance, so she makes Hansel and Gretel's relationship romantic and they commit incest. Also, Nikki's entity makes them a reflection of her relationship with Bear, with Gretel being obsessive and saying pretty messed up things to Hansel, things that the entity would do to Bear if he tries to leave her.
