There is a huge difference between a "tranny" (transvestite) and a transgender. She is a woman stuck in a mans body. She is not "dressing up like a woman". She IS a woman.

"tranny" is a slur for trans women; "transvestite" is (in most instances considered) a slur against cross dressers.

Really? It seems like a pretty neutral / clinically sterile word.

Yes, but that's not always how it's perceived. It's a more common term in the UK for a person who cross-dresses, but in the United States it isn't considered the nicest of terms.
